The Fragile Nature of Banks uidity to the economy and fund long- term investments. However, this inherent "maturity mis- match" exposes banks to risks. While depositors can withdraw funds at any time, the loans and investments made by banks typically cannot be quickly redeemed without incurring substantial losses. Consequently, a sudden and significant withdrawal of deposits can strain a bank's liquidity and solvency. THE VALUE AND IMPORTANCE OF MATURITY TRANSFORMATION Despite their vulnerabilities, banks perform a crucial function in the economy. Maturity transformation enables entrepreneurs to access long-term loans at lower costs than other available alternatives. By utiliz- ing demand deposits, which do not bear interest, banks can fund produc- tive investments more efficiently. This socially valuable mechanism al- lows businesses to undertake proj- ects that contribute to economic growth, job creation, and innovation. The ability to access affordable long- term financing plays a pivotal role in supporting entrepreneurship and economic development. ISSUE 173 MAY 2023 the BANKING EXECUTIVE 33
